Product Costing involves calculating the total expenses associated with producing a product, including materials, labor, and overhead. Accurate costing informs pricing strategies and profitability analysis. Misjudging costs can lead to pricing errors, jeopardizing financial health and market positioning.

Product Costing calculates the cost to produce, deliver, or service an individual product, service, or SKU. It is foundational to pricing strategy, product mix optimization, and make-versus-buy decisions. Product Costing includes direct materials (bill of materials), direct labor (hours and rates), and allocated manufacturing overhead. The challenge is accuracy: costing errors lead to mispricing and wrong outsourcing decisions.
Product Costing methods range from simple to sophisticated. Simple methods (standard costing with predetermined rates) are easier to maintain but often misprice complex products. Sophisticated methods are more accurate but harder to sustain. The best Product Costing balances accuracy with transparency.
For effective implementation, take a look at these Product Costing templates:
Product Costing starts with a Bill of Materials (BOM): the list of direct materials, quantities, and costs per unit. Complex products may have 500 components. Effective BOMs are maintained by engineering and updated when suppliers change. Labor costs depend on work hours per product and labor rates. Both must be current.
Direct costs are straightforward. Indirect costs are harder because they don't attach directly to products. Factory supervision, equipment depreciation, utilities must be allocated. The allocation method matters because it determines which products subsidize which. Bill of Materials templates and cost accumulation worksheets available on Flevy help organizations establish consistent approaches to capturing direct costs accurately.
Traditional overhead allocation systematically miscosts products in mixed-complexity environments. High-volume simple products and low-volume complex products may consume equal labor but very different factory resources. Activity-Based Costing (ABC) traces overhead to the actual activities that consume resources: setup, inspection, packaging, and supply chain handling.
ABC reveals that 10% of products often generate 50% of setup costs and 40% of supply chain complexity. Pricing based on traditional costing undercosts complex SKUs. Flevy's ABC frameworks help organizations capture true product economics and enable data-driven pricing. Activity-based costing models and overhead allocation tools available on Flevy accelerate implementation and ensure consistency across business units.
Product Costing feeds margin analysis: revenue minus product cost equals gross margin. Gross margin minus allocated SG&A equals contribution margin. Products with thin margins may consume disproportionate resources relative to return. Effective Product Costing shows which products and customer segments are truly profitable.
Organizations that act on product costing insights improve overall profitability 3 to 8% without cost reductions. Organizations that ignore costing signals continue subsidizing unprofitable products. Margin analysis frameworks and portfolio rationalization models available on Flevy help organizations make data-driven decisions about which products warrant investment and which should be discontinued or repriced.
